Learn Why the Time Value of Money Will Bring You Financial Freedom
This subject can be a bit dull so I figure lets role play a little bit so I don't put you to sleep. Lets say just by reading this I am going to give you $100. Sounds good right? But I also tell you there is a catch. You must choose between options A and B. You do not get to know the details of either of them and have to pick either or just by feel. Lets see how your decisions play out.
Oh you decided to take option A. Now I can tell you about option A. Option A requires you to invest the money in an account that pays %5 interest per year. You must invest the $100 for 3 years. After the 3 years have commenced, you may do as you wish with the money. Now the question becomes, did you make the right decision going with option A over the unknown option B? Well lets look a bit deeper into option A before getting to option B.
Today you invested the money which would be day zero on a time line. The next increments on the time line are 1 for 1 year, 2 for 2 years, and 3 for 3 years.
From today to the end of year 1 you would have increased your $100 by $5. Here is why, you take the $100(1+.05) = $100(1.05) =$105. After one year you have made $5, not to shabby. Here is the actual formula if you ever need it;
FV1= PV + INT
=PV + PV(I)
PV(1+I)
At the start of year 1 going into year 2 you are starting with $5 more than the previous year. We would simply follow the formula again to see what our next payout is at the end of year 2
$100(1.05)2 = $110.25
FV1= PV + INT
=PV + PV(I)
PV(1+I)2
Now at the end of year 2 you have made 10.25 more than you originally started with
We will continue this for one more year;
$100(1.05)3 = $115.76
FV1= PV + INT
=PV + PV(I)
PV(1+I)3
you can also use a calculator, the BAII Plus by Texas Insturments is a good one. You will simply plug this in to the calculator and have it do the work for you;
N = 3
I/YR = 5
PV = -100
PMT = 0
Then you would compute for future value which would be $115.76.
By taking option A your $100 turned into $115.76. I know that may not seem like a large sum, but know the higher the present value the higher the end payout will be.
But wait, you decided to take option B. The terms with option B are pretty straight forward. Do whatever you want with the money except invest it. Now this would give the emotional side of your mind a boost and immediate gratification. But your rational side is now thinking about if you are a bit patient you could actually have more money in a few years. The reality is you will end up with less than the present value of $100 in 3 years by simply not accruing interest. Here is how it would play out
At the end of year one your $100 would reduce to $95. You take the formula above and make the interest rate a negative number and the present value a positive number. At the end of year two your $100 would reduce to $90.25. At the end of the 3rd year your $100 would reduce to $85.74.
Time and a little interest pays off well if you can hold off and put some money to work for you. Paying yourself first in this sense is a very good way to invest, save, and position yourself a bit closer to financial freedom down the road.
